Does this take place within the same timeline as the series or is this a "What if...?" type of scenario?

It's a side story. It fits in with the timeline. Star festival takes place after season 1 but before season 2. I'm not sure if it's canon or not, though.

Not sure if it's canon or not, but it is considered episode 11 of season 2. According to the opening credits at least.

I'm not 100% sure the following is accurate but...

(1) It was June 11th that Shido and Kotori had the date to seal Ifrit. Reine told Shido she decided the day (S1 Episode 10). It should be just few days after the incident when Kurumi and Kotori had the fierce battle.
(2) So, it was early June that one of Kurumis fell in love with Shido and was killed on the rooftop of the school building.
(3) It was July 2nd that Tohka thought Shido would elope with Origami (S2 Epsode1). You can read the sold-out notice of kinako bread dated July 2nd on the wall of one of the bakeries.
(4) It was July 7th that Tanabata Festival was take place. You can see the sign at the wall of the wedding hall saying it was July 7th, too, when Yoshino found Shidow and then saw it. This was the very day the clone of Kurumi was killed again (OVA).
(5) It was few days before September 23 that DEM decided to make a plan to attack and capture Tohka and Shido on the day at Tenguh Square (S2 Episode 5).
(6) Someday between (4) and (5), Shido and the others had the school trip (S2 Episode 2,3) and he sealed Kaguya and Yuzuru (S2 Episode 4).
(7) First term of schools in Japan usually ends late July and August is the summer holidays.
(8) The second term after summer holiday usually starts September 1st and it is very unlikely that the school have the two big events, the trip and the cultural festival, in the same month.
(9) So, I guess the trip was done someday around the last week of the first term, possibly July 20. (I couldn't find the day when it was done).

Conclusion: This OVA is virtually Episode 1.5 of Season 2, which I guess is most likely.

It's canon. It's part of the Encore side stories which is all canon, but mostly do not affect the main plot.

Great, now I need to watch season II again to see how intimate Kurumi's feelings are in episode 7-9.

wut?i feel like you didnt understand her power...i recommend you to watch season 1 instead...

It seems that Kurumi can make her copies to dispatch to attack and/or search for things in a wide area and get their perception about what and how they see, hear or even feel there instantly.
She didn't have any hatred toward Shido in the first place, or rather had some interest in him right after she transferred to the high school. And after one of Kurumis fell in love with him, the original Kurumi also knew she got affected by the emotion received from her. Since they shared the same personality, it may be a predictable consequence.
Kurumi knew she must kill him to achieve her own mission in the end but also knew it was not a very bad idea for her to enjoy a temporal happiness with him for a while till the day to execute her plan, for even the clone had been killed, her feelings for Shido were kept inside the original Kurumi.
She had found Shido was a nice person before this episode but this episode is practically episode 1.5 of Season 2 and currently she didn't expected what would happen next. Later, he would be grateful from the heart to her supporting him to rescue Tohka (S2 episode 7-9). For her, it was a pleasing and unexpected reward making he feel really happy with that. She would even act like a little girl asking him to pat her on the head then.
This time, Kurumi said she regenerated the defective clone by chance. Is it really a mistake she wanted to avoid or is it caused by her unconscious desire to have a date with him? I don't know.
In other word, I have an impression that she has been inclining to him already.

i've also read another rumor about Tanabata Festival Kurumi... but i've no clue if any confirmation has been made. she is the Kurumi depicted in Date a Bullet. after falling in love with Shido, then 'somehow' having the Tanabata date and such with him later on, Kurumi Prime severed 'deredere Kurumi' from her personal timeline. all so those intense feelings of love/lust/desire for Shido wouldn't fully develop again and possibly cause Kurumi Prime to surrender herself to Shido in her personal timeline. the act of severing deredere Kurumi caused that fragment to be separated from reality and return to the Realm of the Quasi Spirits as written in Date a Bullet. the deredere Kurumi's one desire and driving force is to escape from the Quasi-Spirit Realm and reunite with Shido once more, possibly surrendering everything she is, even her existence as a fragment of Kurumi Prime, to her beloved Shido.
